Meaning
Clauses in a shareholder agreement prevent the dilution of specific ownership percentages. Investors use cap table protection to maintain their relative voting power when new capital enters the company. This mechanism functions by granting anti-dilution rights or preemptive rights to existing shareholders.
It stops applying once a specific funding threshold or IPO occurs. The boundary of the protection is defined by the specific series of stock and the voting rights attached to those instruments.
Dilution Guard
Mathematical adjustments protect the value of an equity stake against lower priced future rounds. The mechanism of cap table protection triggers a recalculation of the conversion ratio or the issuance of additional shares. It operates via weighted average or full ratchet formulas.
Maintenance Expense
Retaining a fixed share of the company requires the holder to participate in every subsequent funding round. If the holder lacks the capital to follow their pro-rata rights, cap table protection provides little utility. This demand on liquidity produces a heavy cost in personal capacity.
Structural Limit
Provisions eventually expire or are waived by a majority vote of the protected class. While cap table protection offers temporary safety, it cannot override the needs of the company for fresh capital. The protection ends when the board determines that a clean capitalization table is required for a major acquisition.
This expiry ensures that legacy terms do not block the long term viability of the corporate structure during a sale or public listing.
