Meaning
Restructuring mechanisms are weighed against the priority of secured creditors to permit a reorganization plan to proceed despite the objections of other stakeholders. A cramdown scheme is used in insolvency or distress to force a deal that the court deems fair and equitable. It applies when the survival of the entity depends on a deal that a minority class is blocking.
Plan Confirmation
Equity holders often find their stakes eliminated or severely diluted under such a plan. In a cramdown scheme, the interests of the founders are usually subordinate to those of the secured creditors. This results in a total loss of ownership if the company value does not exceed its total debt.
Valuation Stake
Court intervention provides the necessary force to overcome a stalemate between different levels of the capital stack. This process requires a valuation of the business to determine which classes are actually in the money. Because a cramdown scheme can be imposed by law, it often drives dissenting parties back to the negotiating table before the final hearing.
The energy required to defend a position in this process is immense, as it involves complex legal filings and expert witness testimony.
Court Mandate
Recovery of some value is the goal for the senior lenders who drive these schemes. Once the plan is confirmed, the company can move forward with a cleaner balance sheet and a new ownership structure. A founder in this situation usually loses the seat and the equity in exchange for the survival of the business.
