Meaning
Bankruptcy reorganization plans provide a path to confirm a company transition despite the objections of certain classes of creditors. The cramdown ensures that a company can emerge from insolvency when the plan is deemed fair and equitable by a judge. It governs the distribution of value across the capital stack and stops being a factor once the reorganization becomes effective.
Judicial Oversight
Courts must determine that the dissenting creditors are receiving at least as much as they would in a liquidation. Under a cramdown, the valuation of the company becomes the primary point of contention between different interest groups. Experts provide testimony on the future cash flows of the business to justify the proposed treatment of debt.
This process removes the ability of a small group of creditors to block a recovery that benefits the majority.
Absolute Priority
Senior lenders must be paid in full before junior creditors or equity holders receive any value under the law. A cramdown strictly enforces the order of the capital stack to prevent unfair treatment of secured parties. If the company valuation is lower than the total debt, common shareholders are typically cancelled.
This rule prevents founders from retaining equity when the people who lent money to the firm have not been satisfied.
Secured Protection
Lenders with collateral are entitled to retain their liens or receive the present value of their claims in cash. During a cramdown, the court may adjust the interest rate or the payment schedule of a loan against the lender’s wishes. This intervention allows the company to continue operating with a lower debt burden.
The cost of this process is measured in substantial legal fees and the loss of trust between the borrower and the financial markets. The finalized plan binds all parties to the new terms regardless of their original consent.
