Meaning
Ownership distribution registers the hierarchy of equity holdings from common stock to various classes of preferred shares within a company. This hierarchy, known as the equity stack, defines the distribution of ownership rights, liquidation preferences, and dividend entitlements among all shareholders. The scope is confined to the equity portion of the balance sheet, excluding debt instruments entirely.
Allocation Structure
Founders and early employees typically hold common stock, which sits at the bottom of the equity stack. Venture capital and institutional investors demand preferred shares that carry protective provisions and liquidation preferences. This division creates a structural divergence of interests between those who hold different layers of the equity.
Incentive Distribution
Aligning the expectations of common and preferred shareholders requires a clear understanding of how returns are distributed at different exit valuations. High liquidation preferences in the equity stack can reduce the incentive for the founding team if the acquisition price is low. The hours spent negotiating these terms during early funding rounds are necessary to protect the long-term motivation of the operators.
Liquidity Sequence
A successful exit triggers the payment sequence, where preferred holders receive their returns before any common holders are paid. This ordering can leave common holders with little value in sub-optimal sales.
