Meaning
Collateral arrangements involve a shareholder using their equity in a company as security for a loan or other financial obligation. Execution of a share pledge puts the ownership position of the person at risk if the underlying debt is not serviced according to the contract. The lender gains the ability to seize and sell the stock to satisfy the outstanding balance.
Monetary Exposure
High levels of debt often require the backing of liquid or semi-liquid assets to satisfy institutional creditors. When a person uses a share pledge to secure personal financing, the volatility of the company valuation becomes a direct threat to their net worth. Margin calls can force a sudden sale of equity that the founder intended to hold for the long term.
Liquidity Constraint
Pledging shares restricts the ability of an owner to sell or transfer those same assets until the lien is removed. This lack of flexibility costs the individual substantial capacity to respond to other investment opportunities.
Ownership Risk
Defaulting on the terms of a loan can result in the immediate transfer of voting rights to the lender. Such a loss of control happens regardless of the operational performance of the business. The risk of losing a primary asset through a default on a pledge is a constant pressure on personal finances.
