Meaning
A legally binding contract governs how a shareholder’s interest in a business may be reassigned if that shareholder dies or otherwise leaves the company. The buy-sell agreement establishes the ground rules for internal share transfers and prevents shares from being sold to outside parties without the consent of the remaining owners. It applies strictly to the ownership of private entities where no public market for shares exists.
Trigger Event
When a founder decides to leave the operational seat, the buy-sell agreement dictates whether the company or the other founders have the first right to purchase those shares. Specific occurrences like permanent disability or a legal divorce typically activate these clauses to ensure the company cap table remains stable.
Valuation Method
Formal appraisal processes or pre-determined formulas are used within the buy-sell agreement to set a fair price for the equity. This prevents the friction of negotiation during a period of high stress or conflict. Valuation may be based on a multiple of earnings or a book value calculation agreed upon at the time of signing.
Liquidity Provision
Funding for the purchase of shares under a buy-sell agreement often comes from life insurance policies or cash reserves set aside for such contingencies. Without this planned liquidity, the cost in capital to the remaining founders can be high enough to destabilize the entire operation. The agreement ensures that the person leaving the seat receives their fair value without bankrupting the firm.
