Meaning
Investor entitlements establish a preferred right to receive cash from an exit event before other classes of equity. A liquidity preference dictates the payout sequence and can measurably reduce the amount remaining for founders. It measures the seniority of capital in the ownership structure.
Downside Protection
Preference rights serve to protect the capital of the investor in the event of a mediocre outcome. When a liquidity preference is exercised, the holder receives their stipulated amount before any common shareholder. This ensures that the first dollars of an exit are used to satisfy the obligations to the most senior investors.
Proceeds Distribution
The specific order of payment is determined by the ranking of different share classes. A liquidity preference might be a simple return of the original investment or it could include a multiple of that investment. The complexity of these calculations grows as more rounds of funding are added to the cap table.
Exit Value
Achieving a successful outcome for the founders requires a sale price that far exceeds the preference total. If the company is sold for a low amount, the liquidity preference can consume all of the available cash. Founders must account for this heavy cost when evaluating acquisition offers or planning for the future of the organization.
