Meaning
Contract conditions specify the compensation and benefits a departing executive receives upon their involuntary termination from a company. Often negotiated during the hiring process, severance terms outline the pay, benefits, and equity treatment for the exiting leader. They define the financial boundary of a forced departure.
Financial Obligation
The company pays structured cash disbursements to ease the executive’s transition. Under standard severance terms, an executive may receive six to twelve months of salary. This is frequently accompanied by continued health insurance and accelerated vesting of outstanding shares.
Such arrangements protect the firm from legal action, as payouts are contingent on the departure of the leader with a signed release of claims.
Equity Settlement
Option plans govern how stock is distributed during an executive’s exit. If severance terms allow for accelerated vesting of stock, the departing founder receives valuable equity before their tenure ends. This can alter the cap table of the startup and leave fewer shares for a replacement executive.
Boards must evaluate how the acceleration impacts remaining stakeholders. This evaluation prevents unplanned dilution and preserves future fundraising options.
Operational Cost
Funding a sudden executive departure drains corporate liquidity and cash reserves. The direct cost of paying out severance terms can strain a young company’s bank balance. It requires founders to reallocate capital away from product development.
This financial stress coincides with the difficulty of recruiting new leadership.
